I've reproduced the problem with your test case when using iText 1.3.
Using the latest version of iText doesn't work as the included pdf is password protected but using iText 1.5.3 works fine even with a 500k stack limit.
So it looks like you need to update to a newer iText version to fix the problem and updating to iText 1.5.3 should be easier than to a 2.0.x based version.
